Is an Adjustable-Rate Mortgage right for you?

 

When you shop for a mortgage, whether it’s for a new home or a refinance, you’ll soon hear about adjustable-rate mortgages (ARMs). For some, an adjustable-rate mortgage is an automatic no. If that is the case, it is usually for one of three reasons:

  • They’re uncomfortable with any risk;
  • They’re unaware of just how an ARM works;
  • They can predict the future with relative certainty.

While ARMs definitely have their advantages, make sure you understand them before getting into one.

 

How ARMs work

All ARMs start out as fixed-rate mortgages for the first 3, 5, 7, or 10 years. An ARM will appear like this, where the first number in the terms “3/1,” “5/1”, or “7/1” denotes the number of years that the rate will be fixed. Usually the lower the number is, the lower the initial rate. During the fixed period, there is no risk and typically a healthy savings. The second number shows how many years before the rates can be adjusted once that fixed period has expired.

After this fixed period, the rate can fluctuate. The rate itself is made up of both fixed- and variable-rate components. The variable component will be based on some index such as Treasury bonds. This is added to the fixed-rate component set by the lender when you determine your starting rate.

Your decision to obtain an ARM should be based on how long you plan to live in this home. Having reasonable expectations for future sale or refinancing is all it can take to make an ARM worth considering. If you believe that you could be living there for a long time, you may want to consider opting for a fixed-rate mortgage. The reason? If you have an ARM and have to refinance at some time in the future when rates are higher, you might find yourself in a fixed-rate mortgage with a much higher rate.

 

Inside Information

Lenders give you a discounted rate up front because they know the rate will float with the market later on. If you sell your home or refinance again prior to that happening, it’s their loss. You have the advantage here because you control the timing of your next step.

 

Managed Risk

One way to prepare for the possibility of a higher rate and payment later is to pay extra principal each month to reduce your balance faster. If the rate ultimately adjusts up, your balance will be lower and the payment change will be less as a result. As well, you would already be accustomed to paying more.

 

The Bottom Line

A fixed-rate loan provides the certainty that it will never change. An ARM provides a guaranteed savings but for a limited period of time. The best way to decide is to balance your expectations for using any particular loan with the peace of mind that can come from being assured of stability, even if your timeframe changes.

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing fixed mortgage rates largely unchanged heading into the holiday weekend.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.96 percent, down slightly from last week when it averaged 3.97 percent. A year ago at this time, the 30-year FRM averaged 3.83 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.22 percent, unchanged from last week. A year ago at this time, the 15-year FRM averaged 3.10 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 3.06 percent, up from last week when it averaged 3.03 percent. A year ago, the 5-year ARM averaged 3.01 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.68 percent, up from last week when it averaged 2.67 percent. At this time last year, the 1-year ARM averaged 2.39 percent.

As we mentioned last week, long-term interest rates will not spike in response to the Federal funds rate increase. While we expect the 30-year mortgage rate to be above 4 percent in early 2016, we anticipate rates will gradually increase, averaging 4.4 percent for the year.”

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing fixed mortgage rates ticking slightly higher for the second week in a row amid the Federal Reserve’s decision to raise short-term interest rates for the first time since 2006.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.97 percent, up from last week when it averaged 3.95 percent. A year ago at this time, the 30-year FRM averaged 3.80 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.22 percent, up from last week when it averaged 3.19 percent. A year ago at this time, the 15-year FRM averaged 3.09 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 3.03 percent, unchanged from last week. A year ago, the 5-year ARM averaged 2.95 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.67 percent, up from last week when it averaged 2.64 percent. At this time last year, the 1-year ARM averaged 2.38 percent.

“As was almost-universally expected, the Federal Open Market Committee (FOMC) of the Federal Reserve elected this week to raise short-term interest rates for the first time since 2006. We take the Fed at its word that monetary tightening in 2016 will be gradual, and we expect only a modest increase in longer-term rates. Mortgage rates will tick higher but remain at historically low levels in 2016. Home sales will remain strong, but refinance activity should cool somewhat. Novel policy approaches such as quantitative easing injected significant liquidity in the economy over the past seven years. As a result, the Fed is forced to employ some new tools, such as reverse repos, as it tightens monetary policy. We are likely to see some short-term volatility in fixed-income markets as market participants adjust to these new tools.”

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing the average 30-year fixed mortgage rate declining slightly leading up to the Thanksgiving holiday. The average 30-year fixed rate mortgage hasn’t risen above 4 percent since the week of July 23rd of this year, which is helping homebuyer affordability in the face of rising house prices due to low levels of inventory in many markets.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.95 percent, down from last week when it averaged 3.97 percent. A year ago at this time, the 30-year FRM averaged 3.97 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.18 percent, unchanged from last week. A year ago at this time, the 15-year FRM averaged 3.17 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 3.01 percent, up from last week when it averaged 2.98 percent. A year ago, the 5-year ARM averaged 3.01 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.59 percent, down from last week when it averaged 2.64 percent. At this time last year, the 1-year ARM averaged 2.44 percent.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.98 percent, up from last week when it averaged 3.87 percent. A year ago at this time, the 30-year FRM averaged 4.01 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.20 percent, up from last week when it averaged 3.09 percent. A year ago at this time, the 15-year FRM averaged 3.20 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 3.03 percent, up from last week when it averaged 2.96 percent. A year ago, the 5-year ARM averaged 3.02 percent.

“A surprisingly strong October jobs report showed 271,000 jobs added and wage growth of 0.4 percent from last month, exceeding many experts’ expectations. The positive employment reports pushed Treasury yields to about 2.3 percent as investors responded by placing a higher likelihood on a December rate hike. Mortgage rates followed with the 30-year jumping 11 basis points to 3.98 percent, the highest since July. There is only one more employment report before the December FOMC meeting, which will have major implications on whether we see a rate hike in 2015.”

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.87 percent, up from last week when it averaged 3.76 percent. A year ago at this time, the 30-year FRM averaged 4.02 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.09 percent, up from last week when it averaged 2.98 percent. A year ago at this time, the 15-year FRM averaged 3.21 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 2.96 percent, up from last week when it averaged 2.89 percent. A year ago, the 5-year ARM averaged 2.97 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.62 percent, up from last week when it averaged 2.54 percent. At this time last year, the 1-year ARM averaged 2.45 percent.

Janet Yellen referred to a December rate hike as a ‘live possibility’ if incoming information supports it. The October jobs report to be released this Friday will be one crucial factor influencing the FOMC’s decision.”

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing average fixed mortgage rates falling slightly lower amid market expectations of no rate increase by the Federal Reserve.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.76 percent, down from last week when it averaged 3.79 percent. A year ago at this time, the 30-year FRM averaged 3.98 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 2.98 percent, unchanged from last week. A year ago at this time, the 15-year FRM averaged 3.13 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 2.89 percent, also unchanged from last week. A year ago, the 5-year ARM averaged 2.94 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.54 percent, down from last week when it averaged 2.62 percent. At this time last year, the 1-year ARM averaged 2.43 percent.

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing average fixed mortgage rates following Treasury yields lower, which continues to benefit the housing market.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.79 percent, down from last week when it averaged 3.82 percent. A year ago at this time, the 30-year FRM averaged 3.92 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 2.98 percent, down from last week when it averaged 3.03 percent. A year ago at this time, the 15-year FRM averaged 3.08 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 2.89 percent, up slightly from last week when it averaged 2.88 percent. A year ago, the 5-year ARM averaged 2.91 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.62 percent, up from last week when it averaged 2.54 percent. At this time last year, the 1-year ARM averaged 2.41 percent.

The housing market continues to benefit from low mortgage rates, with housing starts for September beating expectations and the NAHB’s Housing Market index registering a ten year high in October.”

Mortgage Rates Remain Below Four Percent for Twelve Weeks Straight

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing average fixed mortgage rates nudging higher throughout the beginning of the week. However, Fed comments suggesting it may not raise short-term interest rates yesterday, coupled with weaker than expected consumer demand, pushed Treasury yields lower suggesting interest rates may remain lower than reported a while longer.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.82 percent, up from last week when it averaged 3.76 percent. A year ago at this time, the 30-year FRM averaged 3.97 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.03 percent, up from last week when it averaged 2.99 percent. A year ago at this time, the 15-year FRM averaged 3.18 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 2.88 percent, unchanged from last week. A year ago, the 5-year ARM averaged 2.92 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.54 percent, down slightly from last week when it averaged 2.55 percent. At this time last year, the 1-year ARM averaged 2.38 percent.

“As the shock of the weak September employment report wore off, Treasury rates drifted higher. In response, the 30-year mortgage rate climbed 6 basis points to 3.82 percent, marking 12 consecutive weeks below 4 percent. Late-breaking news suggests mortgage rates may remain in this territory a while longer. After this week’s survey closed, Federal Reserve Governor Daniel Tarullo was quoted suggesting the Fed may not act this year, and Wednesday the 10-year Treasury closed under 2 percent in reaction to economic releases indicating weak consumer demand.”

Freddie Mac released the results of its Primary Mortgage Market Survey® (PMMS®), showing average fixed mortgage rates largely unchanged despite ongoing global growth concerns putting downward pressure on Treasury yields.

30-Year Fixed Rate Mortgages

According to Freddie Mac’s Primary Mortgage Market Survey® (PMMS®) average 30-year fixed rate mortgages averaged 3.85 percent, down slightly from last week when it averaged 3.86 percent. A year ago at this time, the 30-year FRM averaged 4.19 percent.

15-Year Fixed Rate Mortgages

The average 15-year fixed rate mortgage averaged 3.07 percent, down slightly from last week when it averaged 3.08 percent. A year ago at this time, the 15-year FRM averaged 3.36 percent.

5-Year Adjustable Rate Mortgages

The average five-year Treasury-indexed hybrid adjustable rate mortgage (ARM) averaged 2.91 percent, unchanged from last week. A year ago, the 5-year ARM averaged 3.06 percent.

1-Year Adjustable Rate Mortgages

The average one-year Treasury-indexed ARM is at 2.53 percent, down from last week when it averaged 2.56 percent. At this time last year, the 1-year ARM averaged 2.42 percent.

“In contrast to the volatility in equity markets, the 10-year Treasury rate — a key driver of mortgage rates — varied just a little more than 10 basis points over the last week. As a result, the 30-year mortgage rate remained virtually unchanged, dropping 1 basis point to 3.85 percent. This marks the tenth consecutive week of a sub-4-percent mortgage rate. Despite persistently low mortgage rates, the pending home sales index dropped 1.4 percent in August, suggesting possible tempering in existing home sales in September.”
